Volume Oscillator

Brief Description

Volume Oscillator is a volume-based technical indicator used to measure the difference between two moving averages of trading volume. Its main purpose is to identify changes in volume momentum by highlighting whether short-term volume activity is stronger or weaker than longer-term volume trends. Because volume often precedes price, the Volume Oscillator can help traders anticipate potential price movements or confirm existing trends.

The indicator oscillates around a central zero line. Positive values indicate that short-term volume is higher than long-term average volume, while negative values indicate declining or weakening volume participation. The Volume Oscillator does not measure price direction directly. Instead, it focuses on the intensity and type of market activity behind price movements.

Formula:

The Volume Oscillator is typically calculated using two moving averages of volume:

In addition, some platforms add a percentage element to the previous calculation, effectively making it a rate, which has its own set of advantages

Uses:

1. Identifying Rising or Falling Market Participation

The primary use of the Volume Oscillator is to assess whether market participation is increasing or decreasing.

  • A rising oscillator above zero indicates expanding volume, suggesting stronger trader interest.

  • A falling oscillator below zero indicates contracting volume, suggesting reduced participation.

This information helps traders evaluate whether price moves are supported by sufficient and healthy volume.

2. Trend Confirmation or Weakness

According to an old technical analysis moto, “Volume goes with the trend”. In this sense, Volume Oscillator is often used to confirm price trends. In a healthy uptrend, the oscillator typically remains above zero or makes higher peaks, signaling increasing buying interest. In a downtrend, sustained negative readings indicate strong selling participation. When volume momentum supports price direction, trends are considered more reliable.

If price continues to rise while the Volume Oscillator trends lower or moves below zero, it may signal weakening participation. This divergence can warn that a trend is losing strength, even if price has not yet reversed.

3. Breakout Confirmation

The Volume Oscillator is especially useful during consolidation phases and chart pattern breakouts. A breakout accompanied by a sharp move of the oscillator above zero suggests strong volume expansion and increases the probability that the breakout will hold. Conversely, weak or negative volume momentum during a breakout may indicate a false move. Better results are anticipated if used together with other trend and/or momentum gauging tools such as MACD, ADX or CCI.

4. Timing Entries and Exits

Again, while not a standalone timing tool, the Volume Oscillator can help refine entries and exits. Traders may prefer entering trades when volume momentum aligns with price direction and avoiding trades when volume activity is flat or declining.

Limitations:

01

No Direcional Price Signal

The Volume Oscillator measures volume momentum, not price direction. High or rising volume does not guarantee that price will move higher or lower, only that participation is increasing. Awlays examine Volume Oscillator in conjunction with price action and traditional pattern analysis.

02

False Signals on Sideways Markets

In ranging or low-volatility markets, the Volume Oscillator may fluctuate around zero without providing meaningful insights, reducing its effectiveness.

03

Volume Data Not Always Available

In some markets, such as forex or certain derivatives, volume data may represent tick volume rather than actual traded volume, which can reduce the accuracy of the indicator.

04

Requires Confirmation

Volume Oscillator is best used as a confirmation tool alongside price analysis, trend indicators, or support and resistance levels. On its own, it does not provide reliable trade signals.
